Corruption's Impact on Economic Development

Summary

Corruption undermines economic development by distorting the allocation of public and private resources, weakening institutional frameworks and eroding public trust. At the macro level, corrupt practices divert investment from productive sectors into rent-seeking activities, reduce fiscal revenues through tax evasion and inflate public procurement costs. This in turn hampers infrastructure development, limits human capital accumulation and exacerbates income inequality. At the micro level, firms operating in high-corruption environments face increased transaction costs, uncertainty and barriers to entry, which reduce productivity and stifle innovation. The permeability of political-economic institutions to bribery and favouritism often leads to regulatory capture, where public policy is shaped to benefit narrow interests rather than to promote competition or social welfare. Moreover, corruption may interact nonlinearly with a country’s income level and governance quality, so that low-income economies are particularly vulnerable to spirals of underdevelopment. Recent advances in econometric methods and the proliferation of governance indicators have sharpened our understanding of both the direct and indirect channels through which corruption impedes growth and financial stability, while also highlighting the importance of measurement choice in shaping policy prescriptions.
